A company's income statement, balance sheet, and cash flow statement each tell you something true and something incomplete. Revenue of $50 billion means nothing without knowing how much capital it took to produce. A $2 billion cash balance is either a fortress or a rounding error depending on the size of the liabilities sitting next to it. Ratios exist to fix that problem — they turn raw dollar figures into numbers you can compare across companies of wildly different sizes, across time, and against a benchmark that actually means something.

Liquidity: can it pay what's due soon?
The current ratio (current assets ÷ current liabilities) and quick ratio (current assets minus inventory, ÷ current liabilities) both ask the same short-term question: if every bill coming due in the next year arrived at once, could the company cover it from what it already has on hand or can quickly convert to cash? A ratio comfortably above 1 says yes. Below 1 means current liabilities exceed current assets — not necessarily a crisis, but worth understanding why.
The catch is that a "healthy" current ratio depends entirely on the business model. Some of the most efficient companies in the world run current ratios under 1 by design: Apple (AAPL) has operated with a current ratio near or below 1.0 for years, because its scale lets it collect from customers and sell through inventory faster than it has to pay its own suppliers — a working-capital advantage, not a warning sign. A regional manufacturer posting the same ratio, with slow-moving inventory and receivables that take months to collect, is telling a very different story. The number is identical; the explanation is what matters.
Leverage: how much of the balance sheet is borrowed?
Debt-to-equity (total debt ÷ shareholders' equity) and debt-to-assets show how much of the company's capital structure is borrowed money rather than owner capital. Interest coverage (operating income ÷ interest expense) answers the more urgent follow-up: can current earnings comfortably service that debt, or is a chunk of every quarter's profit already spoken for?
Leverage is genuinely industry-relative in a way liquidity mostly isn't. A capital-light software company with debt-to-equity near zero and a real estate or utility business running much higher leverage against predictable, contracted cash flows are not on the same spectrum. Reading a leverage ratio without a same-industry comparison produces false alarms in one direction and false comfort in the other.
Efficiency: how hard is capital working?
Asset turnover (revenue ÷ total assets) and its narrower cousins — receivables turnover, inventory turnover, days sales outstanding — measure how much revenue a company squeezes out of the assets it owns. A grocery chain and a semiconductor equipment maker can post similar operating margins while running utterly different efficiency profiles: the grocer turns a thin margin over a huge volume of inventory many times a year, while the equipment maker turns a fat margin over relatively little physical capital. Efficiency is the variable that reconciles the two into a comparable outcome, which is the whole reason it belongs in the same dimension as leverage and profitability rather than standing alone.
Profitability and returns: is the business actually working?
This is where margins and return metrics live — net profit margin, return on equity (ROE), return on assets (ROA), and return on invested capital (ROIC). Margins show how much of each revenue dollar survives as profit; the return metrics show how much profit that structure produces per dollar of capital committed to it. A business with high margins but a bloated capital base and one with thin margins on very little capital can land at a similar ROIC — the return figure is what makes the comparison fair.
ROE and ROIC look similar but answer different questions, and the gap between them is informative on its own. ROE only charges the company for the equity portion of its capital; ROIC charges it for equity and debt. A company can inflate ROE simply by borrowing more and shrinking its equity base, without the underlying business getting any better — which is precisely why ROIC, not ROE, is the metric that best supports a genuine economic moat claim. The trick: DuPont ties three dimensions together
The classic DuPont identity decomposes ROE into exactly the three dimensions above: ROE = net margin × asset turnover × leverage (assets ÷ equity). Two companies can report an identical 20% ROE and get there in completely different ways — one through high margins, another through fast asset turns, a third mostly through leverage. Only the DuPont breakdown tells you which, and the "which" matters enormously: margin-driven ROE tends to be durable if it's backed by a real moat, while leverage-driven ROE can evaporate the moment credit conditions tighten. This is the single best argument for treating liquidity, leverage, efficiency, and profitability as one connected picture instead of four separate checklist items.
Where ratios mislead
Ratios are arithmetic, not judgment, and arithmetic can be gamed or simply misapplied:
- Financial companies break the formulas. For banks, insurers, and asset managers, capital is the raw material, not something invested into operations — current ratio and quick ratio aren't meaningful, elevated leverage is structurally normal, and ROE against the cost of equity becomes the primary read rather than ROIC.
- A single year proves little. One strong quarter of ROE can come from a one-off gain, a buyback that shrank the equity base, or a cyclical peak. Trend and persistence across several years carry far more information than any single reading.
- Peer comparison beats absolute thresholds. "Good" debt-to-equity or "good" asset turnover varies by industry structure, not by some universal rule of thumb — compare within the sector before drawing a conclusion.
- Ratios describe the past, not the moat. A strong ratio profile tells you a business is working well right now, not why, or whether the advantage survives competition — that's a separate, qualitative question the ratios can only hint at.
